In 2011, hydrocarbons were produced by LUKOIL’s subsidiaries and affiliates in 358 fields in Russia and 34 foreign fields located in 4 countries of the world. During the year, raw hydrocarbons started to be produced in 3 new fields in Russia and in one field in Uzbekistan.

Proved oil reserves as of the end of 2011 amount to 13.4 billion barrels of oil equivalent. Oil and gas exploration and production projects are implemented in 12 countries. 90.5% of explored reserves and produced commercial hydrocarbons are in Russia. Crude oil production in Russia in 2011 amounted to 90,917,000 tons. International projects cover 9.5% of the company’s proved reserves and 9.5% of produced commercial hydrocarbons.

Oil refineries of the Group operate in 6 countries of the world, including 4 refineries and 2 mini refineries in Russia. Products are exported to more than 40 countries of the world.

In 2011, LUKOIL Group continued to aggressively develop the oil refining segment by upgrading and expanding refining facilities. The refining volume in LUKOIL Group’s own Russian-based refineries came to 45.3 million tons in 2011, a 0.1% growth on 2010.

The refining volume in LUKOIL Group’s foreign refineries, including the share in processing at ISAB and Zeeland facilities, amounted to 19.6 million tons in 2011.

petrOcheMistry energy innOvatiOn pOlicy

The petrochemical segment of LUKOIL Group is among the biggest in Russia, the CIS and Eastern Europe and the major petrochemical conglomerate in the post-Soviet space. The company meets most of the demand for some chemical products in Russia and is a large exporter to more than 40 countries.

According to its development strategy, LUKOIL OJSC is gradually increasing output of high added value products.

In 2011, the output at LUKOIL Group’s petrochemical plants amounted to 1,466,000 tons, including petrochemicals from Neftokhim Burgas, a 41.5% increase on 2010.

In the long term, the energy sector must become one of the most important profit generation assets. The sector’s core lines of business are associated with generation of electric and thermal energy, development of local energy infrastructure it’s in own fields, energy-saving technologies and renewable energy projects.

Total electricity generation came to approx. 12.6 billion kWh in 2011, and total thermal energy generation, to 15.2 million Gkal. 2,201 GWh of electricity was generated by own power plants in 2011, which accounts for 17.3% of its total production consumption. The Company is constantly working on improving the power supply reliability and saving energy resources.

New technologies are an important competitive advantage of LUKOIL Group. The company conducts research and development to develop new technologies and upgrade the existing ones. The Group’s internal research and engineering complex includes four regional institutes and five subsidiaries in different regions of business. Cooperation with national projects is actively developing, including the Skolkovo innovation project and the RUSNANO Corporation. Great attention is paid to developing information technologies and improving business processes. The total financing of scientific and technical works in 2011 amounted to US$ 140 million.

2011 proved to be a record year for LUKOIL Group’s lubricants business by many indicators: the 2010 peak was exceeded by 22% in terms of revenues and by 45% in terms of EBITDA. Lubricant production, including blending out of finished components, came to 1,238,000 tons, including 316,000 tons of sales in highly efficient lubricants, equivalent to the imports, a 13% growth on 2010.

Despite being a rather small share of the Group’s business, the lubricants sector is an example of the company’s willingness to turn away from the feedstock business model and make value added high-tech products, with close contact with consumers. Development of the lubricants sector fortifies the position of the LUKOIL brand since oils are the products most likely to be seen on the shelf by the consumer.1,238

�The company won the tender for first fill of 71 heavy-tonnage vessels. �A contract was signed with Sovkomflot for delivery of marine lubricants and technical service in accordance with applicable international standards. �A pilot project was commenced at Taldinsky Coal Mine LLC with the use of a mobile oil change complex.

�A five-year strategic agreement was concluded with Severstal’s Cherepovets Metallurgical Plant. �The company got the right to deliver 450 tons of oils to Mining and Metallurgical Company Norilsk Nickel.

�Engine oils sales commenced on the markets of Afghanistan, Mongolia and China. �Upon completion of successful comprehensive laboratory and motor tests for compliance with requirements of Daimler AG which were updated in 2009, the LUKOIL AVANTGARDE ULTRA SAE 15W-40 engine oil was officially approved and included on the list MB-Approval 228.3. �Approvals from the Volvo – VDS-3 company were extended for the LUKOIL AVANTGARDE ULTRA SAE 15W-40 API CI-4/SL engine oil. �LUKOIL AVANTGARDE PROFESSIONAL engine oils were approved by the MAN concern. �LUKOIL LUXE SyNTHETIC SAE 5W-40 engine oil became the first Russian oil to be assigned the highest category as per the API – SN classification. �The German concern ZF AG approved application of the LUKOIL ATF SyNTH HD high quality automatic transmission fluid. �The 100-millionth canister of LUKOIL motor oil was produced by the Packaged Oils Terminal of the Perm Refinery. �LLK-International attained the category “A” and got 99.57 percent in the rating of European suppliers of the Chevron American Transnational Oil & Gas Concern. �An agreement was concluded for delivery of locomotive oils for Kazakhstan railways’ General Electriс locomotives.

Thanks to multi-stage modernization, the Perm refinery now produces the best base oils in Russia on both the domestic and foreign markets. Separate oil refining which is not applied by any other refinery in the Russian Federation, enables production of base oils with stable properties and low sulfur content, eliminating the need for hydrotreatment. The in-house high quality base oils are used as a basis for production of engine oils meeting the latest international requirements.

LUKOIL pays great attention to developing advanced lubricants and additives production technologies. Investments in development of in-house scientific and technical potential, close cooperation with Russian R&D centers, partnership with the world’s leading additives producers, such as Infineum, Lubrizol, Afton etc., enable LUKOIL to offer the best and most demanded products for different applications to consumers.

The ISO 9001 international quality management system has been introduced at all LUKOIL plants; this system provides common requirements for each of the company’s oil production facilities, and oil quality analyses are performed using both internal and European laboratories ISP and APL.

In 2006-2008 under the order of LLK-International, an automated terminal with a capacity of up to 110,000 tons per year was constructed at the Perm refi nery; this terminal is used for produc-tion, packaging, storage and shipment of motor and transmission oils in new design canisters. The line complies with the best global standards, is unique in Russia, and makes the enterprise a leader in terms of packaged oils production output in Russia. In 2012, a similar line will be com-missioned in the Volgograd refi nery.

By the end of 2012, the Volgograd refi nery will launch the largest production facility for grease lubricants in Russia. This unique project, implemented within the joint venture with Russian Railways, will enable production of almost any lubricants that are in demand both on Russian and foreign markets. This will meet more than half of Russian demand for modern high quality lubricants and will signifi cantly reduce dependence on imports of these products.

All oil refineries are part of the LUKOIL Group modernization programme as related to the lubricants business, focused on changing the base oil production structure (increasing the share of I and III group oils) and reducing production expenses while preserving current production output and improving product quality according to global market trends.

It is noteworthy that the development strategy elaboration in each new country of the Company’s presence is based on an in-depth market analysis and customized approach. ‘We try to take into account all regional particular features – economic, cultural, religious, legal. Otherwise a successful business will not be built,' said Mr. Alexey Strelchenko, Deputy General Manager, LLK-International. It is this detailed approach that has helped the Company achieve record high sales in finished lubricants: over 2011, this indicator grew by almost 50%.

The sales increase is largely due to expansion of the portfolio of customers. According to Mr. Roman Milash, Head of Export Sales Department, LLK-International, last year the Company concluded an agreement for supplies of locomotive oil for the General Electric locomotives of Kazakhstan railways, having replaced a major Western competitor.

The company also supplies aviation lubricants to Uzbekistan and Turkmenistan. Other achievements include the launch of a mono-brand store in Bishkek, the first store in Central Asia, and also successful cooperation with Kazakhstan hypermarkets and car service stations (CSS).

CSS relationship programs that proved their efficiency in Kazakhstan have been initiated in Kyrgyzstan and Armenia. This year, the list of main achievements was supplemented by first oil fill contracts with General Motors Power’s car engine plant and Agromashholding JSC’s Chance cars assembly enterprise in Kustanay (Kazakhstan).

Successful tests at enterprises of TNK Kazchrome JSC, part of ENRC Group of Companies (LUKOIL GEIZER and LUKOIL AVANGARD) and of Ivolga Holding LLP (LUKOIL AVANGARD ULTRA and LUKOIL VERSO) this year were crowned with the signing of LUKOIL products supply contracts.

Pilot lubricant supplies are carried out to Arselor Mittal Temirtau JSC, Kazakhstan’s biggest mining and metallurgical enterprise, and to the oil exploration company of Buzachi Operating Ltd.

‘The authority among the region’s major industrial enterprises enables the Company not only to expand cooperation with the existing counterparties. One of the examples of such synergy is the supply of lubricants for TE33A (Evolution series) locomotives to Rokhi Okhani Tochikiston (state unitary enterprise Tajikistan railway). These locomotives are purchased by Tajikistan from General Electric’s Kazakhstan-based JV, Locomotive Rasturyzauyty JSC. The success of the LUKOIL locomotive oil supply contract has become possible largely due to the work performed in the previous years to obtain approvals and to hold operational tests in General Electric locomotives in Kazakhstan.

froM foreiGN sUppLy ceNtresSales development for finished oils manufactured abroad is now managed from the Company’s three main production and commercial centers – Finland, Romania and Turkey. The finland-based oil blending plant purchased as part of TEBOIL is a center of supplies to Scandinavia and Northern Europe. Some oil brands from this plant are also delivered to Russia and Kazakhstan. The company’s production of finished lubricants in Romania, based on the Petrotel plant focuses on Eastern Europe. The principal consumers of lubricants manufactured at this plant are located in the Czech Republic, Hungary, Serbia, Montenegro, Greece, Bulgaria, Moldova, Ukraine, Bosnia and Herzegovina. The launch of new lubricant blending facilities in 2011 promotes sales of high-margin products, according to the market trends. LLK Eurasia, the Company’s Turkish business unit, has also made good progress.

With its population of over 73 million people and geographic proximity to the sources of LUKOIL Group’s raw materials, Turkey is one of the top priority foreign markets. In the transport sector, it is to IZULAS (municipal subway) and TCDD (railways); in the coal and mining industry it is to Tki Cli, CSR, Eldemir, Bektaslar Cubrecilik, in the power industry it is to Ilken Enerji. LLK-Eurasia is actually the exclusive supplier of lubricants for railways; in addition, supplies to Tulomsas, a Turkish locomotive supplier, started.

The purchase of an oil blending plant in Turkey enables to the promotion of LUKOIL lubricants not only to the Turkish market but also to a number of Middle East and North African countries. The 30 million population of the Republic of Iraq that borders on Turkey is the second largest market on the list of top priority markets in this region. The Company’s products first appeared there in 2009 and the plan is to account for 4% of the total market in 2012. Sales are on the rise in other lines of business too. The continued expansion of supply geography took place last April when the Company got down to active development of the lubricants market in the People’s Republic of Bangladesh.

The geography of sales of LUKOIL marine oils has also been expanded on a large scale in the last three years. Nowadays, the LLK Marine supply network covers some 600 ports in 62 countries worldwide. In 2010, LLK-International became the first Russian manufacturer to use Flexitanks to transport base oils – these tanks are low capacity packs that offer new possibilities of sale to small blending facilities with an annual demand for base oils of about 500-1000 tons which are mainly located in Asian and American countries. In July 2012, LUKOIL won a tender to deliv-er lubricants to Magnitogorsk Metallurgical Plant (MMP). From June 2012 to June 2013 LUKOIL will deliver 1,221 thousand tons of the following oils to MMP: LUKOIL GEYSER (ZF 32, ZF 46 and ST 46), LUKOIL STEELO (68, 100, 150, 220, 320, 460), LUKOIL TORNADO Т 46 and LUKOIL INTEGO (220 and 460).

Regular inspection of rotating parts, including oil discharge, showed that there is no wear and no sediments in the crankcase, which form when low-quality oil is used. In addition, inside components of the machines themselves turned out to be cleaner which is apparently associated with the presence of additional additives. Oil quality is well character-ized by pressure which may be traced directly on the monitor – it is high and is maintained at the constant level and is not dropping.
