This latter approach has several well-known deficiencies, mainly the large and unmanageable number of these postcodes – some 6,500 – and which meant the data was often incomprehensible to observers outside the immediate relevant geographies. By contrast, the new Moody’s approach overcomes all these deficiencies and incorporates three improved delinquency measures – delinquencies within a region; a region’s contribution to total delinquencies, and the Moody’s Mortgage Performance Indicator (MMPI). The MMPI takes into account both the number of delinquent borrowers in a region and each region’s contribution to total delinquencies. During March 2010, in its first application of this new approach, Moody’s looked at 750,000 mortgages belonging to Moody’s-rated RMBS. First, the heat maps revealed that the performances of mortgages deteriorate generally as they radiate away from city centres. In particular, as of March, most of the poorest performing regions were around Australia’s largest city, Sydney; notably Fairfield-Liverpool some 25 kilometres to the west (encompassing suburbs such as Fairfield, Liverpool, and Casula) and Outer South Western Sydney, some 35 kilometres to the west-southwest (encompassing Macquarie Fields, Minto, and Campbelltown). These regions showed respective 2.77% and 2.55% of their borrowers failing to make one or more mortgage payment (30+ days delinquent). The MMPI revealed that the worst performing region was Fairfield-Liverpool. At the same time, its delinquencies are over-represented in the national total by a factor of 2.07 – slightly more than double.

Moody’s Regional Approach to Mortgage Delinquencies in Australia Performance deteriorates as distance from capital city centres increases

Executive Summary

To better analyse and more easily identify areas with poorly performing mortgages, Moody’s has divided Australia into 65 regions and projected their performances onto “heat maps.”

This new approach is a radical departure from the more traditional approach, wherein Australian mortgages are analysed according to post codes. This latter approach has several well-known deficiencies, mainly the large and unmanageable number of these postcodes – some 6,500 – and which meant the data was often incomprehensible to observers outside the immediate relevant geographies.

By contrast, the new Moody’s approach overcomes all these deficiencies and incorporates three improved delinquency measures – delinquencies within a region; a region’s contribution to total delinquencies, and the Moody’s Mortgage Performance Indicator (MMPI).

The MMPI takes into account both the number of delinquent borrowers in a region and each region’s contribution to total delinquencies.

During March 2010, in its first application of this new approach, Moody’s looked at 750,000 mortgages belonging to Moody’s-rated RMBS.

First, the heat maps revealed that the performances of mortgages deteriorate generally as they radiate away from city centres.

Second, the heat maps showed that collateral performance in the two other major state capitals of Melbourne and Brisbane was strong. In particular, collateral performance in regions in Melbourne was better than the national average, with mortgages performing either “well” or “very well” according to our five categories on performance.

Third, the heat maps revealed that most of Australia’s delinquent loans are located in the North Western Sydney region, some 30 kilometres west-northwest of Sydney (encompassing Penrith, Mt Druitt, and Blacktown.) The region accounted for 6.48% of all 30+ day delinquencies. It was the only region whose contribution to total delinquencies was categorised as “highly elevated” according to our six categories on contributions to overall delinquencies.

Only two regions were categorised as having a “very high” number of delinquencies. In this category, the two regions were Fairfield-Liverpool, accounting for 4.24%, and the Gold Coast some 35 kilometres south-southeast of Queensland’s capital of Brisbane. (encompassing suburbs such as Surface Paradise, Helensvale, and Coomera), accounting for 4.45% of all Australian delinquencies.

Regional Based Delinquencies

The global credit crisis has emphasized the importance of increased scrutiny of RMBS credit quality. Accordingly, Moody’s has begun examining Australian delinquencies on a regional basis, and mapping the results to easy visualize the relationship between delinquencies and geography.

Current industry practices of reporting delinquencies on a national basis forego the granularity required for meaningful analysis.

The traditional approach for overcoming this lack of granularity involved reporting delinquencies by postcode. But, with over 6,500 postcodes, it is difficult to examine and digest the results. And there is no hint of whether problematic postcodes are near, or far from each other.

A much better approach is to analyse delinquencies on a regional basis. As such, Moody’s has divided Australia into 65 regions, according to the Australian Bureau of Statistics’ (ABS) Statistical Regions (SRs).

This raises granularity without the information overload associated with postcode analysis. Additionally, by mapping the results onto “heat maps,” problematic areas are quickly and easily identified in a more meaningful manner.

SRs are an Australian Standard Geographical Classification defined area. As such, they have sufficient population for presentation in population census and labour force statistics within the frameworks for standard statistical outputs. SRs cover the whole of Australia without gaps or overlaps.

A significant benefit in aligning delinquency data with SRs is the plethora of free information available from the ABS. Market participants can freely obtain information, such as unemployment rates, income levels, educational levels, etc, for each SR, and overlay it with Moody’s delinquency data to perform their own analysis. Such analysis is beyond the scope of this report.

Improved Delinquency Measures

To better understand mortgage performance, this report has utilised 3 different regional delinquency measures.

First Delinquency Measure - Delinquencies within a Region

“Delinquencies within a Region” measures what percentage of mortgages written within a region are delinquent. This number is calculated by dividing the balance of all delinquent mortgages within a region by the total balance of all mortgages within the same region (including delinquent mortgages).

This can be used as a predictor of the likelihood of a mortgage written within the region becoming delinquent.

This data will allow analysts to gauge the relative performance of regions against each other, as the amount of loans written in a region is not a dependant factor.

When mapped, the delinquencies within a region will classified by the following categories.

2.5% - 3% Performing Very Poorly

2% - 2.5% Performing Poorly

1.5% - 2% Performance Satisfactory

1% - 1.5% Performing Well

0% - 1% Performing Very Well

Second Delinquency Measure - Region’s Contribution to Total Delinquencies

“Region’s Contribution to Total Delinquencies” measures a region’s delinquencies as a proportion to total delinquent mortgages nationally. It is calculated by dividing the balance of all delinquent mortgages within a region by the total balance of delinquent loans Australia wide.

When mapped, a region’s contribution will be classified by the following categories.

5% - 7% Highly Elevated

4% - 5% Very High

3% - 4% High

2% - 3% Moderate

1% - 2% Low

0% - 1% Very Low

Third Delinquency Measure - MMPI

“Moody’s Mortgage Performance Indicator (MMPI)” at its simplest compares a particular region – in terms of its delinquency performance – with other regions.

Specifically, if a region has a MMPI of more than “1”, then that means the region’s delinquencies are over-represented – against all the loans written in Australia -- and if it is less than “1”, that means it is under-represented.

For example, with the Liverpool-Fairfield region in Sydney, its arrears represented some 4.24% of all arrears in Australia, but, the region only accounts for 2.05% of all loans written in Australia.

Therefore, this region has an MMPI of 2.07 (4.25% / 2.05%), meaning it is over-represented in total arrears for Australia by 2 times. In fact, in this case, it was at the top of the rankings, meaning it was the worst performing region in Australia.

Delinquency Analysis

Data Source

The following regional analysis was conducted utilising March 2010 on over 750,000 mortgages belonging to Moody’s rated RMBS transactions. They are taken as a suitable proxy for market trends.

First Delinquency Measure - Delinquencies within a Region

While the mortgage market may be performing satisfactorily as a whole, our mapping of delinquencies quickly highlights regions with delinquency rates higher than the national average of 1.34%.

From Figure 1, it is evident that most are performing well, with arrears falling predominantly within the 1 – 2% range.

But, various pockets show delinquency rates much higher than the national average; mainly in the state of Western Australian (WA), and specifically, south of its capital of Perth; and in New South Wales (NSW), and specifically surrounding its capital of Sydney.

With NSW, Figure 2 reveals regional NSW performing well. Less than $2 of every $100 worth of mortgages show failures to make one or more payments (30 plus days delinquent).

With Sydney, Figure 3 reveals that mortgage performance within the city varies significantly.

Furthermore, the map reveals the further a mortgage borrower is from the city centre the greater the risk that they will fail to pay one or more mortgage repayments.

Moreover, Sydney is surrounded by six badly performing regions having delinquencies greater than 2%.

Sydney is surrounded by the only two regions categorised as Performing Very Poorly with more than 2.5% of the loans within the regions being delinquent. This is the most severe category -- of a total of five -- and compares with less than 1% for the least severe, Performing Very Well.

The two regions are Fairfield-Liverpool, 25 Kilometres west of Sydney and Outer South Western Sydney 35 kilometres west-south west of Sydney..

Fairfield-Liverpool -- with 2.7% of its mortgages 30 plus days delinquent -- is composed of suburbs such as Fairfield, Liverpool, Cabramatta and Bonnyrigg.

Outer South Western Sydney -- with 2.55% 30 plus days delinquent -- is composed of suburbs such as Macquarie Fields, Campbelltown, Camden and Narrellan.

Sydney is also surrounded by four of the five regions categorised as Performing Poorly with delinquencies of between 2% and 2.5%. This is the second most serve category of the five.

The worst of these five regions is North Western Sydney with 2.37% of mortgages being 30 plus days delinquent. It is composed of suburbs such as Penrith, Mount Druitt, Blacktown and Richmond.

Meanwhile, regions close to the Sydney’s city centre perform comparatively well, a pattern that is repeated in all state capital cities.

Delinquencies within a Region and Presale Reports

To promote transparency and assist market participants form their own views as to the credit quality of mortgage portfolios, Moody’s will in future presale reports provide

maps illustrating Delinquencies Within Regions overlaid with the percentage of loans a portfolio has within regions.

For example, figure 4 shows Delinquencies Within Regions overlaid with the percentage of mortgages in an illustrative portfolio in each region.

This allows potential investors to easily identify that 14.6% of mortgages borrowers in the illustrative portfolio are in the two worst performing regions of Fairfield-Liverpool and Outer South Western Sydney. Such a conclusion may assist in determining future portfolio performance.

Second Delinquency Measure – Region’s Contribution to Total Delinquencies

Figure 5 maps out each region’s contribution to total delinquencies and reveals that the majority of Australia’s delinquent loans are around Sydney and the Gold Coast, just south of Brisbane in the state of Queensland.

Region’s Contribution to Total Delinquencies

Most of Australia’s delinquent loans are located in the North Western Sydney region about 30 kilometres west-northwest of Sydney. This region account for 6.48% of all Australian delinquent loans and encompasses the suburbs of Blacktown, Mt Druitt and Penrith. It is the only region who’s contribution to total Australian delinquencies is categorised as Highly Elevated, more than 5%, the most sever of six, and compares with less than 1% for the least severe.

Only two regions have their contribution to total Australian delinquencies as Very High, 4% -5%, the second most sever category. The regions are Fairfield-Liverpool, 4,24%, about 25 kilometres west of Sydney encompassing the suburbs of Fairfield, Liverpool and Casual and the Gold Coast, 4.45%, about 35 kilometres south-southwest of Queensland’s capital of Brisbane encompassing the suburbs of Surfers Paradise, Coomera and Helensvale.

These three regions account for 15.17% of all delinquencies, while representing only 9.49% of all mortgages.

Although the Gold Coast is in the second worst category for total delinquencies, accounting for 4.45% of all Australian delinquencies, this situation should be viewed against the fact that only 1.57% of all its loans are delinquent.

Its high delinquencies total is driven by the fact that it has the more loans written (3.79%) than any other region.

Third Delinquency Measure – MMPI

Moody’s Mortgage Performance Indicator (MMPI) is a simple way of identifying regions whose delinquent loans are over-, or under-represented in the national delinquencies total.

This is accomplished by taking into account both the region’s contribution to total Australian delinquencies and its contribution to total Australian mortgages outstanding.

A MMPI number of 1 indicates that the delinquencies for the region are in line with the region’s total loans written. For example, the North Metropolitan region in the state of Western Australian accounts for 2.92% of all delinquencies and 2.91% of all loans written. This gives it a MMPI of 1.

Conversely the Fairfield-Liverpool region contains 4.24% of all delinquencies and 2.05% of all loans written. This gives it an MMPI of 2.07, indicating that its delinquent mortgages are over-represented in the national delinquencies total by a factor of 2.07 (double).

A MMPI number less than 1 indicates a good mortgage performance.

By using MMPI, the worst and best performing regions are easily identifiable.

Worst Performing Regions

MMPI quickly and easily identifies that New South Wales contains 9 of the 10 worst performing regions. And 6 surround Sydney.

Best Performing Regions

Despite the relatively poor performance seen by regions within Australia’s national largest city, Sydney, the next two largest cities of Melbourne and Brisbane have experienced strong collateral performance.

Most notable is the performance of regions within Melbourne, where collateral has performed better than the nation as a whole. Three 3 of the top 10 best performing regions are within Melbourne.

City Regional Profiles

Scrutinising the regions surrounding capital cities lays bare that the amount of equity a mortgage borrower has in their home is a key predictor of their ability to maintain mortgage repayments. Borrowers with less equity are more likely to become delinquent on their repayments. A borrower’s equity in their home is calculated by dividing the current outstanding mortgage balance by the value of their home and is referred to as the Loan To Value ratio (LTV).

The higher the LTV the less equity a borrower has in their home and more likely to become delinquent. Australian mortgage lenders use the LTV as a prime risk / default indicator. Australian lenders require all borrowers with more than 80% LTV to purchase a mortgage insurance policy for the benefit of the lender and covers the lender for the balance of the loan outstanding plus accrued interest and reasonable expenses incurred in the enforcement of the mortgage.

All Regional Profiles

Almost without exception, borrowers who have missed at least one repayment (30 plus days delinquent) have a higher LTV and loan balance than all other borrowers within the same region. And borrowers who have missed at least three repayments have an even higher LTV and loan balance than those who have missed one repayment.

For example, in the All Gippsland region, borrowers have a weighted average LTV of 62.42% and an average loan balance of $113,776.

By comparison, those who are 30 plus days delinquent have LTVs of 73.30% and loan amounts of $152,667.

And those who are 90 plus days delinquent have LTVs of 78.41% and loan amounts of $162,062.

The same cannot be said for Seasoning, (how many months ago the loan was first taken out).
