Is That Independent Contractor Really An Employee?How To Steer Clear Of Worker Classification Woes

The IRS uses many factors to determine whether an independent contractor is a bona fide employee. For example, if you require the contractor to work on the premises, it sug-gests control if workers could perform their duties elsewhere. This may not be a huge factor if the independent contractor must work on a job site. But if a consultant could work off-site and yet you require him or her to report to your office or trailer, it could be a problem.
Another factor is whether you offer facilities and equipment. Construction workers usually rely on their employer for tools or at least an allowance to buy tools. You may be able to de-fend an independent contractor’s status if he or she shows up for work with the necessary items in hand.
Hourly, weekly or monthly payments typically point to an employer-employee relationship. To fortify an independent contractor’s status, pay by the job or on a straight commission basis.
A project’s success or failure usually doesn’t
As a construction company owner, you may engage independent contractors to serve on a given project. These arrangements suit both parties well: The independent contractor earns a living with his or her skill set, and your business doesn’t need to provide benefits or deal with the tax and insurance matters re-lated to regular employees.
But beware: The IRS continues to be hot on the trail of any employer that, in its eyes, er-roneously treats a bona fide employee as an independent contractor.
Common law factorsWorkers are generally employees for federal tax purposes if their employers control and di-rect the jobs they perform and how they per-form them. The IRS streamlined the process for determining worker status under “com-mon law” factors developed through judicial decisions, grouping the degree of control into three categories of evidence.
The first is behavioral control, which is sim-ply the right to control and direct how work is done. The second law is financial control, which gives you the right to oversee the busi-ness aspects of workers’ activities. The last law concerns affiliation — that is, the type of rela-tionship between the parties, including each side’s intent and how they perceive their re-

The introduction of Limited Liability Company, or LLC licensing in CA has opened a relative ‘floodgate’ as contractors explore this new way to organize their companies. However, like all things, unexpected consequences come with this new way of doing business. We also touch on judgments in bankruptcy, license reciproc-ity state-to-state and wrap up with an inter-esting twist on qualifying more than one li-cense…
Q: We currently have a corporation in Califor-nia and for the purposes of this inquiry I will call it ABC Inc. ABC Inc. has had a contractor’s license for many years, and in the meantime ABC Inc. has obtained several other licenses with dba names (i.e. ABC Inc. dba XYZ). We would like to convert the corporation to an LLC. When we transfer ABC Inc.’s license to the LLC, will the CSLB automatically change the dba licenses to the LLC since it’s the same entity?
A: No, the CSLB will not automatically convert those dba licenses to the LLC. You will need to re-apply for each dba license separately. Also, you mention “transferring” the corporation’s license to the LLC. Please be aware that there are certain requirements that must be met in
order to keep the corporation’s license num-ber. Please contact our office for further infor-mation if needed.
Q: I have an outstanding civil judgment on my license and I’ve been told that one of the ways that a judgment can be “cleared” is by filing bankruptcy, naming the creditor in the bankruptcy, and then providing proof of those bankruptcy documents to the CSLB. What if the creditor is the CSLB? Is that something that is forgiven by filing bankruptcy?
A: According to my research, you must pay any outstanding civil penalties owed to the CSLB as they are not dischargeable in bankruptcy.
Q: Your company helped me get my low volt-age electrical license many years ago in Cali-fornia and I have since moved out of State, however I have continued to renew my con-tractor’s license and it has remained inactive since I moved. I would now like to apply for a license in Arizona and I am wondering if I still qualify for reciprocity even though my CA li-cense has been on inactive status?
A: Yes, in most cases Arizona still allows you to
request the reciprocity waiver (depending on the classification) whether your license is ac-tive or inactive.
Q: I currently have a Contractors License but I have started a non-profit company that will install energy efficient equipment for low-income housing. I need to keep my license for income purposes, but I’d also like to be the qualifier on the non-profit corporation’s license. I understand that in order to be on more than one license I need to have at least 20% ownership in each entity. Does the CSLB make an exception to this rule since non-prof-its do not have owner/shareholder equity?

threaten employees’ paychecks. Conversely, those who can realize a profit or suffer a loss as a result of their services are usually deemed independent contractors.
Finally, if you have the power to fire a worker, he or she is likely an employee. Independent contractors generally can’t be dismissed as long as they produce the work under con-tract.
Best practicesTo avoid misclassifying workers, create a ques-tionnaire to gather facts about anyone you currently classify as an independent contrac-tor. Then compare these facts to the common law factors mentioned above.
Also, ask independent contractors for evi-dence of their autonomy. Acquire copies of letterhead, invoices and business cards. If they operate through their own corporations, record their federal employer identification numbers and equivalent state numbers. Man-date written proof that they’ve obtained or lawfully waived coverage under workers’ com-
pensation and unemployment compensation laws.
In addition, ask your attorney to help prepare a written agreement outlining your relation-ship with each independent contractor that supports their classification as such. Ask new independent contractors to sign the agree-ment before starting work.
Penalties and the VCSPIf the IRS determines that you’ve improperly classified an employee as an independent contractor, you might owe back payroll and income taxes that you should have withheld. You may be liable for interest and penalties as well.
To help companies with their worker classi-fication rules, the IRS created the Voluntary Classification Settlement Program (VCSP) in September 2011. The program incentiv-izes employers to reclassify groups of workers from independent contractors to bona fide employees in exchange for a reduction in li-ability for back taxes.
The IRS made substantial revisions to the VCSP earlier this year. For example, employers accepted into the program will no longer be subject to a special six-year statute of limita-tions rather than the usual three years that normally applies to payroll taxes. Ask your tax advisor for further details.
Follow the rulesAs a construction company owner, you un-derstand the concept of working under a contract. So, as long as you follow the rules and document your independent contractors, you’ll likely have nothing to worry about.

DISTRIBUTION - The Santa Barbara Contractors Association Newsletter is distributed 52 times a year to over 600 subscribers. Copies are delivered electronically on Wednesdays. The Newsletter is provided free to association members.

FORMAT OF ARTWORK - Artwork must be submitted in a digital format. Artwork must be at least 300dpi at the �nal resolution. Website Banner Ads can not be larger than 15KB. Artwork must be exact size. We accept PDF, TIFF, JPEG, GIF; InDesign & Illustrator �les save as EPS & have fonts turned to outlines.

ARTWORK QUALITY - The SBCA is not responsible for the quality of ads that do not meet the above criteria. Advertisers must be current members of the SBCA. All advertisements are subject to approval by the SBCA Board of Directors.
