OFM-Welcome to Open Fences MagazineDF-Thank you. It’s good to be here with you.OFM- There is a number of tax law changes coming from Congress that will be affecting many land owners starting in 2011. What do we know about them?DF- The great Will Rogers once said that the only differ-ence between death and taxes is that death doesn’t get worse every time Congress meets. The real problem with the tax law changes can be illustrated in the words of the philoso-pher Donald Rumsfeld when he once stated “Reports that say that something hasn’t happened are always interesting to me, because as we know there are known knowns; there are things we know we know. We also know there are known unknowns; that is to say we know there are some things we do not know. But there are also unknown unknowns-- the ones we don’t know we don’t know.” OFM- So there is a number of unknowns in the new tax laws.DF- Correct. The Speaker of the House recently stated that it’s impossible to know what is in a bill until Congress votes on it. So finding new tax laws will be like a box of chocolates. You never really know what we’re going to get until its disclosed. Having said that there are some tax law changes that we know about and we can focus on those.OFM- Great. What do upscale land owners need to be con-cerned with?DF- There are 2 major tax change concerns and a third that has been part of the Tax Code for years that land owners need to be aware of. The first is the increase in the capital gains tax. It will be increasing to 20% starting in 2011. Granted, that may not sound like a big increase but when you consider that increase when dealing with multimillion dollar properties, it can be significant. In addition, when a property is sold, there is also state incomes tax to be paid in those states where the tax is applicable. That tax rate could range from a couple of percent to almost ten percent in

California. Because of the struggling state economies and mounting deficits, some states may be looking to increase the state income tax which could add to the tax burden when a property is sold. Then, you have the potential impact of depreciation recapture.OFM- Exactly how does depreciation recapture affect taxes paid in a property sale.DF- Here is how depreciation recapture works. The good news is that land cannot be depreciated but the rest of the farm/ranch can be. Since the capital gains tax rates are less than ordinary income tax rates, the IRS uses Section 1250 to maximize tax revenues from depreciating assets by requir-ing the profits to be reported as ordinary income rather than capital gains. This is called recapture of depreciation; it is assessed if the assets sell for a higher price than there depre-ciated value. For example, suppose someone buys a com-puter for $1000 and after a year, it depreciates to $600. If it is then sold for $700, the seller has recaptured $100 worth of depreciation. The $100 is taxed at ordinary income.OFM- So now, when a property is sold, the land seller can potentially pay a large percentage of his gain in taxes. Is there anything that the land seller can do to minimize their tax liability?DF- Yes. The IRS allows the land owner to reduce or defer these taxes through strategies such as charitable trusts and 1031 exchanges. These strategies and others may be appro-priate after consultation with the tax, legal and real estate advisors. Keeping them in the loop from the beginning of the sales process can be a wise move.OFM-So the capital gains tax can have a really unpleasant burden on the sale of a property. What else do land owners need to be concerned about?DF- One of the most devastating but overlooked tax law

change involves the federal estate tax. We have all heard of the late George Steinbrenner’s family saving $700 million in federal estate taxes and Texas billionaire Dan Duncan’s family saving roughly $4 billion in taxes because the fed-eral estate tax was repealed in 2010 only. There is not a better strategy for saving estate tax as long as you have no problem dying before the end of the year. My former CPA recently made that recommendation to me. If your advisors think otherwise and that does not sound like a good strategy then we need to look at the changes.OFM- So for land owners that have not paid attention in the past to the estate tax, how bad can the estate tax be? DF- For the demographics of this magazine, the estate tax changes can have an extremely unpleasant result. In 2009, the federal estate tax exemption was $3.5 million and the tax rate on the excess above the exemption is 45%. In 2011, the exemption and tax rate reverts back to the pre Bush tax cuts so starting on 1-1—11, the exemption will now be $1 million and the tax rate will now be 55%. A decrease in the exemption and an increase in the tax rate make a higher estate tax liability a 100% certainty. Land owners who did not concern themselves with the estate tax in 2009 better pay attention now.OFM- I recognize that when dealing with tax laws things can get rather complicated but can you give us a simple ex-ample of how the tax law changes will affect land owners.DF-Here is a simple example. If your estate was valued at $3.5 million, using 2009 tax rates, you would owe no estate tax. Contrast that with the estate tax that would be due using 2011 rates- your estate tax owed would now be $1,350,000 rather than 0. When you include all real estate and personal property, retirement plans, insurance not in an insurance trust and all other assets owned, the tax liability can be substantial.DF- But here is the worst part. The Wrigley family had to sell the Chicago Cubs to pay their estate tax liability and the Joe Robbie family had to sell the Miami Dolphins to pay their taxes. I cannot think of anything worse than having to sell that property with the amazing sunsets or the wonderful views of the snow capped mountains or the babbling brook full of trout that you hoped your family could treasure for decades so some nameless pompous Congressman can take those proceeds and waste them in some useless pork project in an effort to help him get reelected.OFM- That’s not a pleasant thought. In our last remaining moments, is there anything else that land owners need to know?DF- There are numerous concerns such as losing the

stepped up basis, the 3.8% Obamacare tax on investment income and the change in the rate of itemized deductions to 28% but let’s focus for a moment on an existing tax law, the alternative minimum tax. The tax has been around since 1969 in order to prevent the wealthy from avoiding taxes. Without going into specifics, Congress has done little to lessen the impact of the AMT on those who now uninten-tionally have to pay the extra tax burden. Here is the con-cern for land owners. One of the biggest red flags for having to pay the alternative minimum tax is a large capital gain such as the sale of real estate. Before selling your property, discuss the potential impact the sale may have. It may not have any impact but it would be good to know in advance. If the capital gains may have an impact, a discussion with your tax and real estate advisors concerning the viability of a 1031 exchange would probably be in order.OFM- That’s great information. Any quick final thoughts.DF- There is talk that Congress is considering increasing the estate tax exemption but as of today, nothing has been done. And always keep your tax, legal and real estate advi-sors in the loop. A couple of hours of billable time can liter-ally save you a fortune and protect your family.
