DEBTMarket Review

INDIAN ECONOMY - GROWTH ACCELERATES BUT STILL AT NACENT STAGE The Indian economy continued its improvement with the Q3FY2018 GDP growth numbers accelerating to 7.2% from the previous quarter's 6.5% . The downward trend in economic growth seems to have reversed starting the second quarter of FY18. Economic growth accelerated to 6.7% in Q3FY18 vs 6.2% seen in Q2FY18. This was largely led by pickup in industrial growth (6.8% compared to 5.9% in 2QFY18).Within industry, manufacturing (8.1% from 6.9% in 2QFY18) and construction (6.8% from 2.8% in 2QFY18) were the key contributors. Meanwhile, agricultural and service sectors also firmed up. The pick-up in these segments and also improved agriculture output suggests that the higher govt. spending could possibly have resulted in a pick-up in these segments. A pick up in Gross Fixed Capital Formation (GFCF) and Government Final Consumption Expenditure (GFCE) pushed growth higher in Q3FY18 while net exports were a drag. . The government expenditure picked up from last quarter and stood at 6.1% vs 2.9% in the last quarter. However private consumption expenditure has dropped incessantly for the fifth consecutive quarter and grew at a slower rate of 5.6% YoY in Q3FY18. The Central Statistical Organization (CSO) revised up its second advance estimate (2nd AE) for FY2018 with the real GDP growth of 6.6% and real GVA growth at 6.4% , compared to the first advance estimate 6.5% and 6.1% respectively. The upward revision in GVA growth was broadly led by pickup in manufacturing (5.1% from 4.6% in 1st AE), construction (4.3% from 3.6%), public administration (10.1% from 9.4%) and agriculture (3% from 2.1%). As GST-related disruptions smoothen and as consumption improves amid stable wages and expected payouts from states' implementation of seventh CPC the economy seems to be recouping from the cyclical and structural bottlenecks and is on a path of gradual recovery. Improving global growth prospects are further expected to remain supportive of growth. However the pace of growth of the GDP may slow down going forward, as Government spending is expected to decelerate in Q4FY18 as it would squeeze expenses so as to maintain fiscal prudence and if net exports earnings shrink as well, GDP decelerated sharply in 9MFY18 and averaged to just 6.4% vs 7.5% seen in 9MFY17 whereas GVA growth has averaged to 6.2% in 9MFY18 vs 7.5% in 9MFY17. Factors like low private sector investments due to low capacity utilization and stressed private sector and PSU bank balance sheets continue to remain as constrains to growth.

Inflation & IIP Inflation petered out in Q4FY17 and turned benign in H1FY18 with both the inflation gauges the WPI and the CPI showing easing inflationary pressures. However, the trend failed to sustain in Q3FY18 as inflation started to tread higher as food inflation spiked in the absence of favorable seasonal effects. The January WPI inflation surprised on the downside as it came at 2.8% after 3.6% in December' 17. The inflation remained above 4.8% for the third month, the level not seen since July of 2016.The correction in inflation was largely led by lower food inflation, partly mirroring the trends shown in CPI inflation. However, core inflation inched up due to adverse global commodity prices. The CPI inflation eased to 5.07% in January 2018 after 5.21% in December 2017. Sharp contraction in food inflation countered sequential increase in housing and transpor t and communication prices. However, factors such as monsoons, rebound in crude oil prices, MSP increases, and global financial conditions would impact inflation outcome in the coming quarters. IIP growth accelerated sharply to 7.1% in December'17 after 8.4% in November'17 partly reflecting some sequential pickup and favorable base effect. Digestive enzymes and antacids contributed 2.3 ppt to IIP growth. Manufacturing sector increased 8.4%, owing to strong rebound in capital goods (16.4%) and consumer non-durables (16.5%). Electricity accelerated 4.4% while mining increased 1.2%.

Monitory Policy and Outlook

RBI BI Monthly Monetary Policy – February 6 & 7 2018

The Reserve Bank of India's Monetary Policy Committee kept key policy rates unchanged. Five members have voted for a status quo while one member voted for a policy rate hike by 25bps. High oil prices, fiscal slippage, likely increase in MSP seems to be the most cited risks to inflation.

Fixed Income Market Outlook: The trend in economic activity over the year shows that although economic growth is accelerating, the same is still languishing from its highs of 8.2% seen in FY16. In the FY16 the economy benefited from a lower commodity prices, falling inflation, easing monetary cycle and looser monetary policies by advanced economies. As many of these variables see a reversal and the system contends with domestic policy changes (like the GST), we can expect the economic recovery to be pretty gradual. Policymakers have in the last meeting of the MPC reinforced that their

decision is consistent with a neutral stance of monetary policy aiming to reach the medium-term inflation target of 4 percent +/- 2 percent, while supporting growth. Under these circumstances the interest rates are not expected to ease in the immediate short term.

EQUITY

Market Review

In month of Feb, rising bond yields globally as well as in India led to re-pricing in equity markets. Imposition of LTCG (Long term capital gains) tax, lower than expected fiscal consolidation, banking fraud as well as worsening of trade deficit dragged the market. Thus, BSE SENSEX was down 5% in this month.

Index for Industrial Production (IIP) recorded a growth of 7.1% in December compared to 8.4% in November. CPI inflation eased to 5.07% in January after 5.21 % in December. WPI surprised on downside at 2.8% in January from 3.6% in December. GDP growth for Q3FY18 came at 7.2% as compared to 6.5% in Q2FY18.

Sector-wise indices – For month of February -18, IT and Bank indices outperformed and returned -0.4% and -1.6% respectively. BANKEX underperformed the market during the month returning -8.6%.

Capital flows:

FIIs were net sellers in the equity to the tune of ₹ 11,037 crores (USD 1.71 billion) in

February 2018. Cumulative, FIIs bought equity worth ₹ 44,168 crores (USD 6.7 billion) in last twelve

months i.e. from March-17 to February-18 and DII bought equity worth ₹ 1,23,475 crores (USD 19.2

Outlook

The Indian economy bounced back after five straight quarters of decline in growth, suggesting that the impact of twin shocks – demonetization and the Goods and Services Tax – has started to fade, albeit slowly. The recently published Q3FY18 GDP number showed growth stood at 7.2% compared with a revised 6.5% in Q2FY18. According to Reserve bank of India (RBI) there is a modest revival in the investment cycle along with a pick-up in exports which will likely to support this nascent recovery.

IT has been the surprise pack of the earnings season. The outlook for the next fiscal year has been broadly optimistic, with a pick-up in deal wins and technology spending prospects by customers. Margins performance has been sanguine for the second consecutive quarter, with no disappointments and midcap companies delivering a healthier beat on expectations. In BFSI, private banks have reported strong loan growth and stable-to-improving asset quality trends. Margins have compressed for many banks, led by transition to MCLR based lending and continued pressure on yields due to increased competitive intensity. We have also seen NPA resolution process progressing substantially, the outcome of which will be impor tant for banks. Telecom sector continues to post muted performance, impacted by hyper competition. Cement companies have posted weaker profitability owing to a miss on the realization front. In infrastructure we have seen early signs of ordering as well as execution mainly as lingering impact of GST recedes. Strong global commodity prices have supported earnings of metal companies. We expect earnings revival to gain traction over next six to nine months.

The rising crude oil prices which could trigger structural rise in wholesale price inflation which continues to bother us. With inflation trending up, government anticipating revenue shortfall and also indicating it will not cut expenditure in the wake of higher fiscal deficit numbers have increased the probability of a monetary tightening in 2018. This is already reflecting in bond markets with the 10 yr Gsec now cruising above 7.5% from 6.5% just a few months ago. Equity markets has started taking a note of it with likely squeeze in banks' margin and rise in cost of capital assumption for equity valuation.

However, Demonetization and GST 'shocks' are certainly in the past now, having delivered many (if not all) of the intended structural benefits. India's steady move towards higher formalization, rising tax/GDP ratios, financialization of savings, accelerated infrastructure creation and a possible healing of corporate balance sheets keep us constructive on Indian macros as well as markets.

Application Amount for Fresh Subscription: This is the minimum investment amount for a new investor in a mutual fund scheme

Asset allocation: Investment of certain proportions of a portfolio in different assets classes like Equity, Debt, Gold etc..

Asset allocation for Equity: The allocation is based on industry classification and not any separate sector classification.

AUM: AUM or assets under management refers to the recent / updated cumulative market value of investments managed by a mutual fund or any investment firm.

Benchmark: A group of securities, usually a market index, whose performance is used as a standard or benchmark to measure investment performance of mutual funds, among other investments. Some typical benchmarks include the Nifty, Sensex, BSE200, BSE500, 10-year Gsec.

Beta: Beta is a measure of an investment’s volatility vis-a-vis the market. Beta of less than 1 means that the security will be less volatile than the market. A beta of greater than 1 implies that the security’s price will be more volatile than the market.

Entry Load: A mutual fund may have a sales charge or load at the time of entry and/or exit to compensate the distributor/agent. Entry Load is charged at the time an investor purchases the units of a mutual fund. The entry load is added to the prevailing NAV at the time of investment. For instance, if the NAV is Rs 100 and the entry load is 1%, the investor will enter the fund at Rs 101.

Exit Load: Exit load is charged at the time an investor redeems the units of a mutual fund. The exit load is reduced from the prevailing NAV at the time of redemption. The investor will receive redemption proceed at net value of NAV less Exit Load. For instance if the NAV is Rs 100 and the exit load is 1%, the investor will receive Rs 99.

Expense ratio: The expense ratio is the annual fee that funds or ETFs charge their unit holders. It expresses the percentage of assets deducted each fiscal year for fund expenses.

Fund Manager: An Employee of the asset management company such as a mutual fund or life insurer, who manages investments of the scheme. He is usually part of a larger team of fund managers and research analysts.

Maturity profile: Maturity is a term defined with respect to Debt Instruments which have fixed maturities after which they cease to exist on payment of the principal and the stipulated interest. A fund's profile consisting of the allocation of the value of assets in terms of percentage and their time left to maturity respectively is called a maturity profile. It gives a summary of the breakup of the value of assets with different specified maturities.

Holdings: The holdings or the portfolio is a mutual fund’s latest or updated report statement of investments/securities. These are usually displayed in terms of percentage to net assets or the rupee value or both. The objective is to give investors an idea of where their money is being invested by the fund manager.

Minimum Additional Amount: This is the minimum investment amount for an existing investor in a mutual fund scheme.

Modified Duration: Modified duration is the price sensitivity and the percentage change in price for a unit change in yeild.

Nature of Scheme: The investment objective and underlying investments determine the nature of the mutual fund scheme. For instance, a mutual fund that aims at generating capital appreciation by investing in stock markets is an equity fund or growth fund. Likewise, a mutual fund that aims at capital preservation by investing in debt markets is a debt fund or income fund. Each of these categories may have subcategories.

NAV: The NAV or the net asset value is the total asset value per unit of the mutual fund after deducting all related and permissible expenses. The NAV is calculated at the end of every business day. It is the value at which the investor enters or exits the mutual fund.

Portfolio turnover ratio: Portfolio turnover is a measure of how frequently assets within a fund are bought and sold by the managers. This ratio measures the fund's trading activity, which is computed by taking the lesser of purchases or sales and dividing by average monthly net assets.

Portfolio Yield: Disclosure only required for Debt Funds.

Rating Profile: Mutual funds invest in securities after evaluating their creditworthiness as disclosed by the ratings. A depiction of the mutual fund in various investments based on their ratings becomes the rating profile of the fund. Typically, this is a feature of debt funds.

Sector allocation: Sector allocation may be defined as an allocation of funds in a certain percentage of the portfolio in different sectors of the economy.

Sharpe Ratio: The Sharpe Ratio, names after its founder, the Nobel Laureate William Sharpe, is a measure of risk-adjusted returns. It is calculated using standard deviation and excess return to determine reward per unit of risk.

SIP: SIP or systematic investment plan works on the principle of making periodic investments of a fixed sum. Its works similar to a recurring bank deposit. For instance, an investor may opt for an SIP that the invests Rs 500 every 15 of the month in an equity fund for a period of three years.

SIP Return: The SIP return calculation should be based on Rs. 10,000 invested every month. Returns would be 1 year, 3 year, 5 year, 7 year etc.

Standard Deviation: Standard deviation is a statistical measure of the range of an investment’s performance. When a mutual fund has a high standard deviation, its means its range of performance is wide, implying greater volatility.

Tracking error: Tracking error is the difference between a portfolio's returns and the benchmark or index it was meant to mimic or beat. Tracking error is sometimes called active risk.

Yield to Maturity: The Yield to Maturity or the YTM is the rate of return anticipated on a bond if held until maturity. YTM is expressed as an annual rate. The YTM factors in the bond’s current market price, par value, coupon interest rate and time to maturity.
