Why affordability couldbe a red flag for housingrecovery

In a lot of ways, real estate today should bea buyer’s paradise: Property values remain at

or below their historic affordability levels in mostmarkets, lenders have $2 trillion in excess cashavailable to lend, and foreclosures have fallen tolevels last seen in 2006.

So why have home sales stalled in recent months?

A real estate market that should be flying high isinstead a real estate market that’s faltering. This

isn’t the way the script should read. If things are seeminglyso good, then how come we’re not seeing more home sales?

The explanation is complex, but the short version isthis: Incomes are down in many markets. Prices andmortgage rates — which should be hugely attractive tolarge numbers of buyers — are simply off-limits becausepaychecks are smaller. Worse, we’re not selling a lot ofhomes to first-time buyers, and that could mean housingwoes for years to come.

We usually think of the income-vs.-cost problem in termsof absolute affordability — think the 30 percent that aDepression-era grandparent might advise as the maximumpercentage to be spent on housing — but that’s not quitethe right measure. If you look at affordability throughthis absolute lens, you often get the wrong result becausemarkets vary enormously.

The better approach is using a relative affordabilitymeasure that compares a market or micromarket to itselfrather than other markets. For instance, the percentageincome sufficient to buy a home in Omaha is unlikely towork in San Francisco. This is not a problem if you live inOmaha, but it’s a very big issue if you move to Californiaand attempt to spend the same amount on housing as inOmaha— even given that the median household incomein San Francisco is 45 percent higher than in Omaha.

Our analysis of relative affordability from January 2000to May 2014 in more than 1,000 counties nationwide

found that in Douglas County, Nebraska (where Omahais located), the historical norm for percent of medianhousehold income needed to buy a median-priced home is17 percent, while in San Francisco County it’s 75 percent.People want to live in San Francisco so bad that they’rewilling to fork over a much bigger chunk of income to doso. The national average over the last 14 years is 19 percentof median household income needed to buy a median-priced home.

Another way to look at this is to use Massachusetts Instituteof Technology’s living wage calculator. With this device wecan see that it takes $18.64 per hour for a household withtwo adults and two children to make it in Douglas County,Nebraska. In San Francisco County, the same couple needs$25.44 per hour.

For our purposes, affordability issues raise two issues: First,we want communities to be affordable because withoutaffordability you soon run out of teachers, first respondersand a thousand other professions on which we all rely.Second, when affordability sags, you have fewer first-timehomebuyers — and that means trouble.

First-time homebuyers and affordability

The data plainly show that home sales at the lower end ofthe price spectrum— the place where you are most likelyto find first-time purchasers — have fallen through thefloor. It’s the clearest demonstration of a first-time-buyeraffordability gap to be found.

In terms of real estate, the big affordability issue is that iffirst-time buyers are not purchasing homes, then move-up sellers can’t sell. If they can’t sell, they can’t move, andthe next layer of owners with still-higher-priced homescannot market their properties. There is a domino effect feltthrough the housing market when sales to first-time buyersslow.

How did things get so strange, and what does it mean tobuyers, sellers and investors? Let’s look at some specifics.

Home prices

A better option than looking at national trends is to examine smallerpieces of the puzzle. For instance, the National Association of Realtorshas a quarterly review of metro prices. Its most recent review of metrohome prices looked at values in 170 metropolitan statistical areas andfound that in the first quarter prices rose in 125 metro zones — andfell in 45.

But home price appreciation is slow. We found that home priceappreciation slowed compared to a year ago in 65 percent of the metroareas we tracked in our July sales report (119 out of 183 total metroareas).

Yes, home values have risen during the past year in most markets, butthe more important point is that real estate values have yet to reach theprevious peaks in most areas. The Federal Housing Finance Agency saysthat home prices rose 0.4 in May but remained 6.5 percent below thehigh-water mark seen just before the brunt of the mortgage meltdownhit. The affordability result: Home values remain depressed whencompared with past highs.

Mortgage rates

Lender vaults are stuffed with cash. According to one estimate, banksare now sitting on $2 trillion in excess funds, and the predictable resultis that mortgage rates have stalled. Freddie Mac says that at the end ofJuly, the typical 30-year fixed-rate mortgage was priced at 4.12 percent.Back in April 2007, mortgage rates for the same loan stood at 6.18percent.

The rate differential is huge. Borrow $200,000 at 4.12 percent, andthe monthly cost for principal and interest is $958.72. At 6.18 percent,the monthly expense is $1,222.34. The affordability result: In today’sworld, people worry about rates in the 4 percent range because they’re“higher” than the record-low rates seen in 2012, when interest levelsreached a 65-year low.

However, the more important point is this: According to Standard &Poor’s, the average mortgage rate during the past 40 years has been 8.6percent. Today’s rates reflect a discount of better than 50 percent.

Income

It follows that if home prices are down from 2007 and mortgage ratesare half off, then affordability should be soaring, but that isn’t the case.The problem is that incomes are down in this market filled with greatreal estate deals and cheap financing. If you had a household incomeof $51,017 in 2012 — the national average — you earned 9 percentless than the typical household in 1999. In terms of buying power, ittakes $1,430 today to purchase goods and services worth $1,000 in1999.

Our analysis of median household income data at the county levelshows that median household incomes decreased between 2008 and2012 in real terms in 43 percent of the nation’s more than 3,100counties. Among all counties, even those with increasing income, theaverage change in income between 2008 and 2012 was just 2 percent.

Meanwhile, the costs of goods and services as measured by theConsumer Price Index increased 9 percent during that time period,even as median home prices dropped 22 percent, according to our data.But since 2012, home prices have bounced back and risen 22 percentas of July 2012, while the CPI has risen 3 percent during the same timeperiod. Median income data is available only at this time through 2012,but it’s unlikely that incomes have jumped 10 percent over the past twoyears — after rising just 2 percent in the four years between 2008 and2012 — enough to catch up with the overall 12 percent rise in the CPIbetween 2008 and July 2014.

The bottom line: Consumers now need to spend more of their incomeon other goods and services and have less left over for housing thanthey did prior to the Great Recession.

And the place where you most clearly see the impact of reducedaffordability is with first-time homebuyers. NAR says that first-timebuyers in June represented just 28 percent of all existing-homepurchasers. That’s down from past levels of 40 percent or so.

The core barrier to greater real estate sales has nothing to do witheither home prices or mortgage rates. They’re demonstrably affordable.Instead, the problem has to do with jobs and income. Simply put, wedon’t have enough jobs; the jobs we do have don’t pay enough; and theresult is that homeownership levels are at the lowest point in 19 years,according to the U.S. Census Bureau.

Hindsight is 20-20, as they always say. About four yearsago, I read a Wall Street Journal article, “10 Reasonsto Buy a Home,” in which the author, Brett Arends,proclaimed, “Enough with the gloom and doom abouthomeownership.” What things did he say in 2010 thatis still are valid today, and what do we need to be tellingour buyer clients in 2015?

1. Mortgages are still cheap. In his 2010 post, Mr.Arends noted, “You can get a 30-year loan for around4.3 percent. What’s not to like? These are the lowestrates on record. As recently as two years ago they wereabout 6.3 percent. That drop slashes your monthlyrepayment by a fifth. If inflation picks up, you won’t seethese mortgage rates again in your lifetime.”

Well, according to Wells Fargo, the 30-year fixed rate asof 12/18/2014 was 4.0 percent. A 30-year FHA mortgageis 3.875 percent!

2. Your buyer will save on taxes. Mortgage interestcan be deducted from your income reducing your taxliability. Real estate taxes are deductible. Based oncurrent tax law, when you sell up to some pretty loftythresholds, gains on your primary residence are tax-free!

3. “It’ll be yours.” If you have never leased a propertybefore, and that probably is few of us, to be able to goget a dog, paint the walls how you like, renovate thatone eyesore room in the house any way you like it, anddo what you want with your house, is all simply part ofthat American dream!

4. You’ll get a better home, and it won’t cost you asmuch to buy as it might to lease! Mr. Arends noted in2010, “In many parts of the country, it can be reallyhard to find a good rental. All the best places are sold.”Good example: In one of our most competitive marketsbased on school district, there are 220 homes on themarket for sale right now, and only four for lease!There is simply not that much opportunity to lease andget into this desirable area of the market. Regardingaffordability today, Zillow just came out with its latestaffordability index, which noted that renting is half asaffordable in the U.S. compared to buying.

5. Sooner or later, the market will clear. This seemed tobe hopeful thinking to some in September of 2010, butI found some data that suggested if you had bought ahome in 2010, your appreciation based on the Case-Shiller index would have been a little over 12.5 percent.If you had waited a few months from the publicationof this post in the Wall Street Journal and bought early2011, your total gain today would be over 20 percent.

Real estate is a long-term investment. Just like thatretirement plan contribution that you forget about forthe next fifteen to twenty years, what appreciation yourhouse goes through next month, next quarter or nextyear pales in comparison with where it will be five yearsdown the road and beyond!

Clearly, in 2015, homebuyers still have plenty of reasonsto buy. With the market clearing up since 2010, it wouldseem a safe short-term bet in 2015, and it has alwaysbeen a great long-term investment to buy a home!

The Return of Home EquityThe number of California homes with negative equity,when outstanding debt is greater than the marketvalue, dropped from over 2,500,000 in 2010 to justabove 500,000 at the end of 2014. During the sameperiod, from December of 2010 to December of 2014the median home in Napa County increased 66%from $318,000 to $531,000 according to local MultipleListing Service data.

Sowhatdoes thismeanforNapaCountyhomeowners?The rising tide of home values over the last four yearshas saved many threatened by foreclosure during theGreat Recession and those with less debt to beginwith have increased the equity in their investment.Nowhere is this more evident than in the return ofthe Home Equity Line of Credit (HELOC) now beingoffered by banks and finance companies. Unlike thepre-Recession days when “home equity” was beingtapped like an ATM to purchase fancy cars andvacations, today’s borrowers are using the borrowedmoney to improve their homes and “adding value totheir largest asset, not taking from it” according to arecent report by CNBC.

While all mortgage originations rose in the thirdquarter of 2014, home equity lines had the largestincrease at 17% above the previous quarter. Jobs andwages may not have increased nearly in proportionto the stock market, however home values and homeequity increases have created a return of storedwealth to those fortunate enough to have survivedthe distressed sales and foreclosures.

With the return of home equity lines of credit thereare many opportunities this recovery of equity hascreated for home owners:

(1) When this equity is combinedwith the fact thatcurrent interest rates are below4%,manyhomeowners can now refinance their existing loanswith increased appraisal values and sometimesreduce their payment by lowered rates.

(2) It is now possible for many home owners to“move up” by selling their current home andusing their regained equity on a down paymentfor a newer or larger home, an option that hasnot been available to them.

(3) For some, the equity increase will allow a “rightsize”move to a smaller home or condominiumand by doing so increase their disposableincome, pay down existing debt and creategreater financial security.

(4) A home owner might also use their increasein home equity by borrowing against theirexisting home to purchase a vacation home,investment home or retirement home that hasbeen out of reach over the past five years.

(5) It is alsopossible toobtain an interest deductionby creating debt secured by real estate (HELOC)and to use the money to pay off other types ofdebt not currently real estate secured wherethe interest is not deductible.

(6) Many homeowners are able now to obtain ahome equity line under 5% and reduce theother debts they have at 15% and 20% such ascredit cards, car loans and student loans.

In a check with Napa banks, the current interest rateon home equity lines ranges from 3.5% to 4% andcan be made on up to 80% of the value of your homein today’s market. The loan can be made as a seconddeed of trust behind your existing first provided thetotal debt does not exceed the 80% of value. If youwant to put any of these 6 opportunities to workfor you the first step would be to call your REALTORand ask that they do an Estimate of Value for you tofind out what your home is worth today. If the valueis enough to obtain an equity line, the second stepis to contact your bank or the bank of your first lienholder, see what program they offer and begin theapplication process. Start the New Year right by usingyour new found equity to your personal and financialadvantage.

FHA slashingmortgage insurancepremiums by$900 a year

After raising them six times during the housing bust, theObama administration is reversing course and rolling backmortgage insurance premiums charged by the FederalHousing Administration by enough to save homeowners anaverage of $900 a year.

In a move expected to bring 250,000 first-time homebuyersinto the market, FHA will reduce annual premiums byhalf a percentage point, to 0.85 percent. That will makehomeownership more affordable for more than 2 millionhomeowners in the next three years, Secretary of HousingJulian Castro said in a statement.

FHA’s upfront premiums of 1.75 percent will remainunchanged. So a first-time homebuyers taking out a$180,000 mortgage will pay $3,150 upfront and $1,530 ayear in premiums for access to FHA mortgage programs thatlet them purchase a home with as little as 3.5 percent down.Today, the same homeowner pays $2,430 a year in annualpremiums.

President Barack Obama is expected to discuss the premiumcuts tomorrow during a visit to Phoenix — one of themarkets hit hardest by the housing boom and bust —Bloomberg reports.

The Obama administration raised FHA premiums duringthe housing bust not only to shore up capital reserves —which were hit hard by loan defaults — but to give backsome of the market share taken away from private mortgageinsurers, who insure mortgages guaranteed by Fannie Mae

and Freddie Mac when borrowers put less than 20 percentdown.Last month, Fannie and Freddie’s federal regulatorsaid the mortgage giants are ready to boost purchases andguarantees of mortgages where borrowers put just 3 percentdown.

Although premium increases and tighter underwritingstandards have helped FHA bolster its insurance fund’scapital position by more than $23 billion, premiumreductions were seen as unlikely. That’s because it willprobably be 2016 before a 2 percent cash cushion mandatedby Congress is restored.

In an analysis published this week, researchers at the UrbanInstitute calculated that if FHA lowered annual premiumsto 0.9 percent — a hair above where they’re actually going— it would still make as much as $3.1 billion on loans itinsures this year.

The National Association of Realtors claims that FHApremium increases priced nearly 400,000 borrowers out ofthe housing market in 2013, and 234,000 in 2014. In thepast four years, NAR said, the share of first-time buyers usingFHA-backed loans shrank from 56 percent to 39 percent.

NAR President Chris Polychron — who will meet PresidentObama tomorrow— is hopeful the premium rollback willprovide greater access to homeownership entry-level andunderrepresented buyers.

“I look forward to attending the speech and sharing ourviews with President Obama,” Polychron said.

Why mortgage ratesare defying expectationsand falling as recoverystrengthens

OK, make sense of this:The U.S. economy in a strengtheningrecovery, the Fed is in hold-me-back mode,jobs-jobs-jobs everywhere … and long-terminterest rates, including mortgages, havedropped as they would in a depression.Right. Begin by stripping away three sourcesof confusion.First, the confetti cloud from Wall Street“analysts.” Assume that any commentaryfrom a Street house or an investment fund isa sales pitch. Maybe useful, maybe not, butfrequently designed to induce fear — fearwhich can only be quenched by handingyour money to the firm. These pitches includeattractive but indefensible criticism of theFed, or advocate alternate universes (the goldbrigade, Jim Grant marching naked in front),or government haters.Second, hold at a distance all commentaryrelying on a traditional business cycle, likeall the ones after World War II. A lot of goodpeople are caught in this one — shoot, our

only guide is history and recognition of priorpatterns. But, in the last 20 years we’ve beenmoving farther away from prior pattern,less and less retracing. The cyclical allure ispowerful: If more and more people are goingto work, sooner or later wages will grow, andthen too fast, and then we’ll have an inflationproblem— unless the Fed pre-empts byraising the cost of money.

Third, certainly including this author,nobody knows with any precision whathappens next, not in a situation withoutmodern precedent. However, some wisdomis available from studying the specificdepartures today from prior cycles.

Housing is MIA, flat. Traditional measuresof affordability are off-chart high-side.Mortgages never got above 4.5 percent andare now under 4 percent again. Foreclosuresnew and old are way down. Absolutelyinescapable: Something(s) is missing frompurchasing power. Credit is too tight, butmore important …

Europe is not in deflation — falling oilhas pulled its overall CPI to negative 0.2percent — but its core is still positive 0.6percent. Japan is closer to zero, but thereal problem in both places is AmericanDisease: incomes compressed by globalwage competition.

Wild cards are scattered all over theplace. The collapse of oil should help, butthere may be too many zero-sum effects.Everyone in that market assumes thatprices will rebound to the $70-a-barrellevel. China is slowing, trying to rebalanceits economy, but even they can’t know thepace or effects inside or out.

Nobody believes the Fed. Short-termTreasurys have priced in one 0.25 percenthike this year, a Wright brothers liftoff. Ifconsidering a refi in this murk, take anydeal that recaptures costs in 18 months orless, and don’t wait for lower.
